(1**)Submitted to Journal** :

(2**)With editor**

(3**)Reviewer(s) invited**

(4**)Under review**

(5**)Required review completed**

(6**)Decision in process**

**(7)**Revision Submitted to Journal

Title

Abstract:

This paper investigates the technology licensing contract between a licensor and a design firm without manufacturing capacity under demand information asymmetry. The licensor decides to license technology to design firm, which designs products based on the supplier’s technology and outsources the product manufacturing to competitive downstream manufacturer. By employing Mechanism Design Theory, we first examine the effect of the demand information asymmetry on the licensor’s licensing decisions. Furthermore, we then study how the licensor sets licensing royalty if the technology licensing royalty terms are observable or unobservable to downstream manufacturer, who offers wholesale price quote to the design firm. We show the implications of contract observability on downstream manufacturer’s wholesale pricing, and find that technology licensing strategies and firm profits are critically affected by whether or not licensing royalty terms between a licensor and design firm are observable to a downstream manufacturer. Particularly, licensor can be better off if the license royalty is kept observable, under specific conditions, whereas a downstream firm can be worse off. In other words, the licensor prefers the observable contract while the design firm prefers the unobservable contract in most cases. Our research offers new insights on how to design licensing contract in a complicated supply chain setting.
